Financial Service and Industry and Specialness of FIs
Financial Intermediaries’ Specialness

Financial intermediaries’ function
Brokerage Function
Agent for investors
Reduce costs (economies of scale)

Asset Transformation
Purchase primary securities by selling financial claims (secondary securities) to households
Secondary securities are more marketable BECAUSE
Less information asymmetry
Less monitoring costs
More liquid
Less risky

Without financial intermediaries, households will find direct investments in corporate securities unattractive due to information/monitoring costs, liquidity cost and price risk. Thus flow was funds are less, little monitoring and risk of investments would increase.

Specialness of financial institutions
General areas (LIP TM)
Liquidity services
Information services
Price- risk reduction services
Transaction cost services
Maturity intermediation services

Institution- specific (McDIP)
Money supply transmission
Credit allocation
Denomination intermediation
Intergenerational transfers
Payment services

Information costs
Agency costs  costs relating to the risk that firm owners and managers use savers’ funds not in the best interest of the savers

Financial institutions collect funds from households in order to avoid free- rider problem (incentive for information collection and monitoring), reduce costs of information collection and monitoring and to develop new secondary securities to more effectively monitor borrows.

Liquidity and price risk
Financial intermediaries provide secondary claims to household savers – high liquidity and low price risk and invest in these illiquid and risky sectors

Advantage of financial institutions managing liquidity and price risk
Diversification (due to size of funds)
Development of better risk management techniques

Disadvantage of delegated institutions
Intermediary services are not free
Agency issues
Risk management

The household and firms sectors can either be in surplus or deficit in terms of money. The ld financial sector’s purpose is to redistribute that money by taking surplus sector’s savings and lending that to the deficit sector. The financial sector makes money in this way by charging a sum for lending and also giving a small bonus to those that save. The financial sector is not in the middle of the diagram without reason. It is considered the lifeblood of the economy as it redistributes money to keep the flow of money goi The flow of going. money between sectors is what moves the economy. The Financial System The financial system’s function is to provide: • • • Investment products – such as shares and bank deposits. Risk management products – such…

 Free Trade: David Ricardo (support free trade) o Theory of comparative advantage: For two nations without input factor mobility, specialisation and trade could result in increased total output and lower costs than if each nation tried to produce in isolation.  Both nations can benefit from trade if each specialises in good that they have the lowest opportunity cost, even if one economy is more efficient in making everything.  However, Comparative advantage in not static, and changes over time in reality.  Also, comparative advantage assumes that factors of production can’t move between countries  therefore comparative advantage is set to be outdated  production and employment usually moves to the lowest cost economies  Reality: Countries encourage exports, but limit imports o Due to mecantalism  i.e. total world wealth is limited and trade is a 0‐sum game if one country benefits, the other loses in order to win, you encourage exports  HOW? Through colanising  therefore legislated that the country could only trade with colonised country.  Who gains from free trade?  Some say that comparative advantage is just a way for developed economies to gain  Because before, developed economies were very protected (in order to establish their industries), and now they want everyone to do free trade (to benefit themselves). Since developed economies developed their industries a long time ago, they usually have a comparative advantage in high technology products (which lead to greater growth compared to agricultural products), whilst the developing countries specialise in the lower growth agricultural products.  Creation of international institutions: GATT, WTO  Creation of trade blocs…

Part 2 of this book focuses on financial markets, markets in which funds are transferred from people who have an excess of available funds to people who have a shortage. Financial markets such as bond and stock markets are crucial to promoting greater economic efficiency by channeling funds from people who do not have a productive use for them to those who do. Indeed, well-functioning financial markets are a key factor in producing high economic growth, and poorly performing financial markets are one reason…

The financial services industry is one of the most widespread and established industries in the global economy. All companies who have sales from the management of money for either individuals or institutions are included under this umbrella. In the United States alone, according to the Census Bureau 2007 industry report, it included 503,156 establishments, had approximately 6.6 million employees, and had revenues of 3.6 billion dollars. Financial services used to be a safe haven for conservative investors who thought the stocks provided higher than normal dividend yield, stable performance and revenues and some defense against volatility. Within the last decade however, the collapse of global financial economy due to the subprime market and derivatives market falling apart has led to more careful involvement in this industry. Moreover, greater regulation in both the U.S. and overseas has led to more controlled administration of many companies in this industry.…

In most industrialized countries, a substantial part of financial wealth is not managed directly by savers, but through a financial intermediary, which implies the existence of an agency contract between the investor (the principal) and a portfolio manager (the agent). Therefore, delegated portfolio management is arguably one of the most important agency relationships intervening in the economy, with a possible impact on financial market and economic developments at a macro level. Although there are no harmonized data across countries, the general view is that the trend towards delegated portfolio management has not been interrupted by the increased direct accessibility to financial markets witnessed in recent years, for example, through the Internet. Davis and Steil (2001) report that the share of household wealth managed by financial institutions has increased sharply in recent decades, in particular in the…

Without a sound financial system it is quite difficult and expensive to allocate resource and shift risks to its lowest level (low economic development). Financial system plays an important role in the economic development and it is divided into financial markets and institutions. The role of the financial system is to gather or pool money from people and businesses that have more than they need currently and transmit those funds to those who can use them for either consumption or investment. A healthy economy is dependent on efficient transfers of resources from people who are net savers (surplus) to firms and individuals who need capital. Without efficient transfers, the economy simply could not function. Obviously, the level of employment and productivity, hence our standard of living, would be much lower. Therefore, it is absolutely essential that our financial market functions efficiently, not only quickly, but also at a minimal cost.…
